The credit cycle is undergoing a critical shift as financial stress migrates from the weakest, high-risk borrowers to investment-grade corporate debt. While junk bond spreads have already surged beyond 1300 basis points, the recent widening of investment-grade spreads signals that systemic risks are no longer isolated. The Treasury market confirms this deterioration, with the five-year, five-year forward inflation rate crashing—a clear indicator that the current energy shock is expected to destroy demand and margins rather than fuel long-term inflation. Major credit funds are already reporting significant losses, reflecting this tightening liquidity. Because investment-grade credit is closely correlated with equity volatility, the current disconnect between credit markets and stock valuations is unsustainable. If investment-grade spreads continue to converge with junk debt levels, the resulting repricing will likely force a violent correction across the broader stock market.
